Speculation – Good or Bad?

Speculators and speculation have a bad name – but is it justified?  While it is true that the markets originally evolved in response to the needs of trade – facilitating business and hedging commercial risk – it is equally obvious that modern financial markets are often dominated by speculative players.

The key relationship for any professional speculator is that between risk and reward, between the upside and downside, profit and loss.  So let’s take a speculator’s view of speculation – the pros versus the cons.

The principal – and arguably only – benefit of speculation is the provision of liquidity – the lifeblood of any market.  The majority of markets simply couldn’t and wouldn’t exist without the liquidity provided by the specs.

The criticisms of speculators and speculation are various but tend towards the emotional rather than the rational.  It’s true that speculators take money out of the markets – it is after all the very reason for their participation.  It’s also true that specs can cause volatility – speculative money is often characterised as “fast” in that positions can change significantly in the blink of an eye.  And speculation can cause problems in the real world – exaggerating spikes in commodity and energy prices, pressurising struggling companies, forcing governments to defend currencies.

But it’s also important to remember that markets allow participants to transfer risk, to protect themselves (and hopefully their customers) against price uncertainty.  And – as previously stated – most markets can only function effectively with the participation of the speculative community.

So the choice is clear – to either accept speculation as a necessary evil – or to take away the possibility of effective hedging.  It’s all too easy to blame speculators for all the ills of the markets but the truth – as ever – is more nuanced.
